Three possible causes I can think of off the top of my head:
1) Your software firewall is preventing localhost loopback.
2) Your NIC or software protocol adapter doesn't support localhost proxying.
3) Your computer doesn't know how to reach the host "localhost".  Try making a localhost entry in your hosts file.
C:\windows\system32\drivers\etc\hosts
There should be an uncommented entry that says:
127.0.0.1      localhost

tried switching my firewall off and nothing, my C:\windows\system32\drivers\etc\hosts is all good aswell. I have used it plenty of times before but now all of a sudden its stopped working

at a command prompt, can you 'ping localhost'?
the msvcr-type dlls or protocol binder dlls that Keygrip uses might also be overwritten by another program  You could try uninstalling/reinstalling Kg204.
also, I assume you are using quake2, right; not some bastardization of quake2 like aprq2, q2a, or r1q2...
